Stone Sentinel Capital on Chien Kuo Construction Co., Ltd.

Thesis

Stone Sentinel Capital initiated a position in Chien Kuo Construction earlier in 2026 because its investment portfolio, after conservative adjustments, represents roughly 80% of the company's market capitalization. This leaves the underlying construction business valued at about NT$2 billion, or 4.1 times estimated mid-cycle earnings of NT$490 million. Under Chairman Wu, the company has shifted away from speculative residential development toward negotiated commercial, government, and insurer-funded projects with inflation-linked price escalation clauses. Since 2019, revenue has increased around 50%, gross margin has roughly doubled, operating margin has risen about sevenfold, and return on equity has advanced from 1% to 18%. Customer milestone deposits also help fund an investment portfolio that earns income and has cushioned the impact of past construction downturns. The manager considers an 8-10 times earnings multiple reasonable for the construction operation if it grows revenue by low single digits and maintains margins, suggesting NT$2-3 billion of incremental segment value. Including a potential 20-30% segment rerating over three years, a 6.5% dividend yield, and 5% EPS growth, the letter estimates a three-year annualized internal rate of return in the high teens to 20%.

“A 3-year IRR is roughly in the high teens to 20% after summing the re-rating of the construction segment (20-30% over 3 years), the dividend yield, and 5% EPS growth.”

Key risks

  • Construction is cyclical and sensitive to interest rates, potentially reducing activity and margins during economic downturns.
  • The top five customers account for about 80% of revenue, creating substantial customer concentration even though four are government agencies.
  • Investment float is not inherent to the business model and depends on repeatedly winning large construction contracts that provide upfront milestone deposits.
  • Management succession is a material risk: Chairman Wu may have only eight to ten years of leadership remaining, and the controlling Chen family determines his tenure and any future leadership appointments.
